<p class="wp-block-paragraph">The UAE’s Economic Substance Regulations (ESR) were initially introduced in 2019 to comply with international tax standards, especially as part of its commitment to the OECD&#8217;s Inclusive Framework on Base Erosion and Profit Shifting (BEPS). However, recent amendments under <strong>Cabinet Decision No. 98 of 2024</strong>, published in the <strong>Official Gazette on 16 September 2024</strong>, have brought substantial changes to these regulations.</p>



<p class="wp-block-paragraph">Here’s a detailed breakdown of the key updates and what they mean for businesses subject to ESR in the UAE.</p>



<h2 id="key-amendments-to-the-uae-esr" class="wp-block-heading"><strong>Key Amendments to the UAE ESR</strong></h2>



<h3 id="1-esr-no-longer-applies-for-periods-after-31-december-2022" class="wp-block-heading"><strong>1. ESR No Longer Applies for Periods After 31 December 2022</strong></h3>



<p class="wp-block-paragraph">The most notable change is that the <strong>Economic Substance Regulations</strong> are now only applicable for financial periods ending on or before <strong>31 December 2022</strong>. Businesses with financial years starting from <strong>1 January 2023</strong> onward are no longer required to file ESR notifications or reports. This change streamlines the regulatory environment, reducing the compliance burden on entities operating in the UAE.</p>



<p class="wp-block-paragraph">This amendment effectively ends the ESR obligations for businesses in the UAE, as the reporting and filing requirements are no longer relevant for periods after 31 December 2022.</p>



<h3 id="2-abolition-of-esr-penalties" class="wp-block-heading"><strong>2. Abolition of ESR Penalties</strong></h3>



<p class="wp-block-paragraph">Alongside the cessation of ESR filings, all administrative penalties related to non-compliance for financial periods ending after <strong>31 December 2022</strong> have been abolished. Previously, businesses faced penalties of up to AED 20,000 for failure to file ESR notifications and up to AED 50,000 for not submitting the required ESR report.</p>



<p class="wp-block-paragraph">With the new Cabinet Decision, any penalties paid for non-compliance during periods starting after <strong>31 December 2022</strong> will be refunded by the <strong>Federal Tax Authority (FTA)</strong>. However, the actual mechanism for the refund process is still awaiting further clarification, which is expected to come through future legislation issued by the <strong>Ministry of Finance</strong>.</p>



<h3 id="3substance-requirements-for-qualifying-free-zone-entities" class="wp-block-heading"><strong>3.Substance Requirements for Qualifying Free Zone Entities</strong></h3>



<p class="wp-block-paragraph">While the ESR no longer applies for financial periods after December 2022, this does not mean that the need to demonstrate economic substance is entirely removed. Businesses that seek to benefit from the UAE’s 0% corporate tax rate, specifically <strong>Qualifying Free Zone Persons (QFZP)</strong>, are still required to demonstrate adequate substance in the UAE.</p>



<p class="wp-block-paragraph">Qualifying Free Zone Entities will need to continue maintaining adequate substance, including having employees, premises, and core income generating activities located in the UAE, to remain eligible for the corporate tax benefits.</p>



<h3 id="implications-for-uae-businesses" class="wp-block-heading"><strong>Implications for UAE Businesses</strong><strong>?</strong></h3>



<p class="wp-block-paragraph">If your business was previously required to comply with the <strong>Economic Substance Regulations</strong>, here are the key takeaways from the recent changes:</p>



<ul class="wp-block-list">
<li><strong>No ESR Filing Obligations Post-2022</strong>: You no longer need to submit ESR notifications or reports for financial periods ending after 31 December 2022.</li>



<li><strong>Refund of Paid Penalties</strong>: If your business paid ESR-related penalties for financial periods after December 2022, the Federal Tax Authority will refund these amounts. The exact refund procedure will be outlined in future legislation.</li>



<li><strong>Ongoing Substance Requirements for Free Zone Entities</strong>: If your business is looking to benefit from the 0% corporate tax rate as a Qualifying Free Zone Person, you must still demonstrate adequate substance in the UAE.</li>
</ul>



<p class="wp-block-paragraph">These amendments reduce the compliance burden on businesses previously subject to the ESR, which had required filing an annual notification, submitting an annual ESR report, and meeting the substance requirements. Many businesses had faced penalties for non-compliance under the earlier regulations, but with this amendment, they may now be eligible for refunds of previously imposed penalties, providing a welcome relief from past obligations.</p>

<h1>Relevant Activities Assessment</h1>
<p>The Relevant Activities assessment determines whether your business is subject to ESR. Businesses must adopt a ‘Substance over form’ approach, examining activities beyond what is stated in their business license to the actual activities performed, per ESR guidance and regulations issued by the Ministry of Finance.</p>
<h1>Relevant Activities</h1>
<p>Below is a summary to help you understand and identify if your business performs any Relevant Activities:</p>
<h2>Distribution and Service Centre Business</h2>
<p>A UAE entity is considered engaged in a distribution or service center business if it:</p>
<ul>
<li>Purchases components, materials, or finished goods from a Foreign Connected Person (e.g., a parent or subsidiary company) and resells these components.</li>
<li>Provides services to Foreign Connected Persons (e.g., a parent or subsidiary company).</li>
</ul>
<h2>Headquarters Business</h2>
<p>A headquarters business involves providing the following services to one or more Foreign Connected Persons (e.g., a parent or subsidiary company):</p>
<ul>
<li>Provision of senior management.</li>
<li>Assumption or control of material risk for activities carried out by, or assets owned by, any Foreign Connected Person.</li>
<li>Provision of substantive advice related to risk assumption or control.</li>
</ul>
<p>Most businesses subject to ESR will fall under the Distribution &amp; Service Center and Headquarters Business categories.</p>
<p><em>Example:</em> A UAE company providing services to or purchasing goods from its parent, subsidiary, or any related company outside the UAE.</p>
<p>If your business is part of a foreign group, or has a related party or sister company through any form of control, direct or indirect ownership, it is likely subject to ESR.</p>
<h2>Lease-Finance Business</h2>
<p>A lease-finance business offers credit or financing to related or unrelated parties for a consideration. Normal trade-credit arrangements are not considered lease-finance businesses, as they facilitate trading rather than generating interest.</p>
<h2>Holding Company Business</h2>
<p>A holding company business:</p>
<ul>
<li>Acquires and holds shares or equitable interests in other companies as its sole function.</li>
<li>Only earns dividends and capital gains from its equitable interests.</li>
</ul>
<h2>Intellectual Property Business</h2>
<p>A business that holds, exploits, or receives income from Intellectual Property assets.</p>
<h2>Investment Fund Management Business</h2>
<p>Defined according to the laws governing such activities in the UAE.</p>
<h2>Banking Business</h2>
<p>A business accepting deposits and using them to make loans or investments, such as a commercial bank.</p>
<h2>Insurance Business</h2>
<p>Defined according to the laws governing such activities in the UAE.</p>
<h2>Shipping Business</h2>
<p>Any activity involving the operation of a ship anywhere in the world, excluding within the UAE&#8217;s territorial waters.</p>
<h3>Important Considerations</h3>
<ul>
<li>An entity does not need to be actively engaged in the above business categories to be considered as conducting a Relevant Activity. Passive income from a Relevant Activity brings the entity within the scope of ESR.</li>
<li>Assessing Relevant Activities is a continuous obligation. If an entity performs any Relevant Activity during any financial year, it must comply with ESR.</li>
<li>An entity can undertake more than one Relevant Activity during the same financial period, requiring it to demonstrate economic substance for each Relevant Activity.</li>

<p>Economic Substance Regulations (ESR) in the UAE mandate that certain businesses maintain and demonstrate adequate economic presence within the country based on their activities. The primary objective is to ensure that UAE businesses report income proportionate to their economic activities in the UAE.</p>
<p>ESR was introduced by the UAE as part of its commitment to the Organization for Economic Co-operation and Development (OECD) Inclusive Framework and in response to the European Union Code of Conduct Group on Business Taxation&#8217;s assessment of the UAE&#8217;s tax framework.</p>
<h1>Who is Subject to ESR?</h1>
<p>The ESR applies to Licensees engaging in the following Relevant Activities:</p>
<ul>
<li>Banking Businesses</li>
<li>Insurance Businesses</li>
<li>Investment Fund Management Businesses</li>
<li>Lease-Finance Businesses</li>
<li>Headquarter Businesses</li>
<li>Shipping Businesses</li>
<li>Holding Company Businesses</li>
<li>Intellectual Property Businesses</li>
<li>Distribution and Service Center Businesses</li>
</ul>
<p>A Licensee is a juridical person, such as an LLC or a shareholding company, conducting Relevant Activities and registered in the UAE mainland or free zones.</p>
<h2>Distribution and Service Center Businesses</h2>
<p>Many small businesses, particularly those that are part of a foreign group, may perform distribution or service center business activities. Here’s a brief explanation of these Relevant Activities:</p>
<ul>
<li><strong>Distribution Business:</strong> A UAE entity is engaged in a Distribution Business if it:
<ul>
<li>Purchases goods or materials from a foreign group company</li>
<li>Distributes or sells those goods inside or outside the UAE (even if directly dispatched to the customer by the foreign group company)</li>
</ul>
</li>
<li><strong>Service Center Business:</strong> A UAE entity is engaged in a Service Center Business if it:
<ul>
<li>Provides consulting, administrative, or other services to a foreign group company</li>
<li>For example, a UAE subsidiary providing services to its parent company in Germany is considered a service center business and is thus subject to the ESR.</li>
</ul>

<li>Natural persons</li>
<li>Sole proprietorship licenses</li>

<h2>Licensee Obligations Under ESR</h2>
<p>Licensees performing Relevant Activities must:</p>
<ul>
<li>File an annual notification</li>
<li>If earning income from Relevant Activities, demonstrate sufficient economic substance in the UAE and file an annual Economic Substance Report</li>
</ul>
<h2>How to Demonstrate Sufficient Economic Substance in the UAE</h2>
<p>To demonstrate sufficient economic substance, a Licensee must:</p>
<ul>
<li>Conduct Core Income Generating Activities (CIGAs) in the UAE</li>
<li>Ensure these activities are directed and managed in the UAE (e.g., holding board meetings in the UAE)</li>
<li>Maintain an adequate level of employees, expenditure, and physical assets in the UAE</li>
</ul>
<h2>Important Considerations Each Financial Year</h2>
<p>Licensees should:</p>
<ul>
<li>Assess whether they have conducted any Relevant Activity</li>
<li>Evaluate the income generated from Relevant Activities</li>
<li>Ensure adequate resources to carry out Relevant Activities</li>
<li>Hold board meetings in the UAE</li>
<li>Submit the annual notification and file the annual ESR report</li>
</ul>
<h2>Penalties for Non-Compliance</h2>
<ul>
<li>Failure to submit a Notification: AED 20k</li>
<li>Failure to submit an Economic Substance Report: AED 50k and deemed failure to demonstrate economic substance</li>
<li>Providing inaccurate or incomplete information: AED 50k and deemed failure to demonstrate economic substance</li>
